China Faces Its Longest Economic Deflation Since the 1960s

China is grappling with an enduring deflationary cycle, potentially marking its longest stretch of price declines since the 1960s, according to Bloomberg. As the Chinese economy struggles with deflation for the second consecutive year in 2024, economists forecast that this trend may persist until 2025, reminiscent of the economic downturn following the Great Leap Forward.

Official data, set to be released this Friday, is expected to reveal significant challenges, exacerbated by a housing crisis that has erased an estimated $18 trillion in household wealth. Despite some recovery in exports, home sales, and retail spending, China's gross domestic product deflator is projected to hit minus 0.2% in 2025, according to Bloomberg's poll, a stark contrast to the pre-pandemic average of 3.4%.

The impacts are far-reaching. Deflation could undermine corporate profits and fiscal revenue, leading to weak income growth, a scenario highlighted by Zhu Haibin, chief China economist at JPMorgan. Coupled with a potential trade war with the US, China's economic challenges seem poised to escalate.

Data from the IndexBox platform also points to persistent imbalances in China's industrial production and retail demand, a discordance that threatens to sustain deflationary pressures. Despite a modest real GDP growth rate of 4.9% for 2024, government stimulus efforts appear insufficient to revive the lagging sectors of the economy swiftly.

Economists argue for stronger fiscal and monetary policy measures, including setting a binding inflation target at 2% to align with practices in more advanced economies. The looming question remains whether these measures will be implemented effectively before entrenched deflation further weakens the Chinese economy.
