China's Central Bank Boosts Liquidity Amidst Anticipated Economic Challenges

China's Central Bank Injects Major Liquidity as It Awaits Future Stimulus Moves

The People's Bank of China (PBOC) recently took significant steps to inject liquidity into the market towards the end of 2024, as reported by Bloomberg. This strategic move was aimed at preparing for potential economic challenges as US President-elect Donald Trump prepares to assume office. The PBOC previously indicated that it might reduce the reserve requirement ratio (RRR) for banks by the end of 2024; however, this adjustment is now expected to occur in the first quarter of 2025. The focus remains on maintaining available policy tools to mitigate any negative impact from anticipated US tariffs.

In a departure from the high-profile stimulus strategies, the PBOC injected a substantial amount of 1.7 trillion yuan ($233 billion) into the banking system in December 2024. This injection was facilitated through reverse repo operations and government bond purchases, marking the highest monthly liquidity provision, a significant move since the medium-term lending facility (MLF) started to decline in usage.

These operations contributed to a net addition of 550 billion yuan to the market, akin to the effect of a 25-basis-point cut in the RRR. Strategists suggest that a further RRR cut may still follow, contingent on the timing of any new US tariffs.

Despite a recovery in the Chinese economy, experts from institutions like Australia & New Zealand Banking Group Ltd. have emphasized the importance of delaying the RRR cut until it becomes absolutely necessary to counter the impacts of US economic policies. Policymakers are navigating carefully, aiming to avoid excessive devaluation of the yuan which could lead to unfavorable capital outflows.

As China approaches the Lunar New Year holidays, the economic outlook remains challenging, though officials pledge a more supportive monetary stance in 2025. Top policymakers foresee a shift towards a "moderately loose" monetary policy to sustain growth while carefully managing liquidity and stabilizing the yuan.
