China's Industrial Sector Drives Continued Deflation Amid Supply-Demand Imbalance
For the second consecutive year, China's industrial sector has spearheaded the nation's economic deflation, pointing to a significant mismatch between supply and demand that's driving prices downward and intensifying trade tensions globally. According to Bloomberg, industrial prices fell by 2.3% last year, marking the steepest decline among all sectors.
This deflationary trend is symptomatic of protracted domestic demand weakness, juxtaposed against robust production levels. Last year's gross domestic product deflator, the most comprehensive price measure, fell by 0.8% and is expected to drop further in 2025, marking what could become the longest deflation streak in decades. Data from IndexBox suggests this decline could have significant implications for global trade dynamics.
Impact on Manufacturing and Real Estate
The manufacturing sector, which constitutes 80% of the industrial sector, has seen heightened competition, leading to reduced export prices and tighter profit margins. This has catalyzed a surge in overseas shipments, resulting in a record trade surplus approaching $1 trillion for the year. Consequently, countries worldwide have retaliated with a range of protectionist measures.
Meanwhile, the real estate sector has also significantly contributed to the ongoing deflation, following a protracted market downturn. A brief recovery was noted in the latter part of the year, attributed to Beijing's stimulus initiatives, which saw real estate recording its first expansion in seven quarters during Q4. Nonetheless, property-related investments persist in declining, further straining sectors dependent on construction.
Economic Adjustments and Future Perspectives
The Chinese government's recent economic census has led to a 2.7% upward revision of the 2023 GDP size, driven by a methodological overhaul in estimating housing services values. While in real terms, adjusted for deflation, China's economy grew by approximately 5% last year, nominal GDP reflecting price changes grew by only 4.2%, the slowest since the late 1970s barring the 2020 pandemic dip.
Beijing is expected to counterbalance potential trade challenges post-January 2025, following President-elect Donald Trump's assumption of office, leveraging fiscal policies to mitigate adverse impacts.
