Chinese Bonds Signal Economic Gloom Despite Equity Market Optimism

Despite China's overwhelming 33 trillion yuan ($4.6 trillion) bond market having limited forecasting power due to a closed capital account, ten-year bond yields flirting with record lows and long bonds dipping below Japanese yields underscore pervasive negativity about the economic outlook. Bhanu Baweja, UBS Investment Bank chief strategist, underscores the market sentiment, “The bonds are basically saying that, yes, there is a (stock market) rally out there, but we don't buy this rally for the long term.” This position reflects the broader expectation of slow growth and negligible inflation as ten-year yields sit at a historic low of 1.78%.

According to IndexBox, China's economic challenges are mirrored by a bond market rally driven by limited alternatives for investors. With over 300 trillion yuan in Chinese bank deposits and stagnant loan growth, substantial capital flows into money markets and bonds, subsequently depressing yields. For instance, the yield on Tianhong YuEbao money fund, China's largest with over 600 million investors, reached a new low at 1.266% this week.

Despite risks including potential fiscal spending increases that could raise inflation and dampen bond market optimism, experts foresee continued bond market rallying. Li Kai, chief investment officer of Beijing Shengao Fund Management, projects the ten-year yield to fall to 1.6% next year. Analysts at Shanghai-based Shoupu Asset Management echoed this sentiment, describing minimal resistance to declining bond yields amidst current economic fundamentals.
