ECB's Neutral Rate Estimate Sparks Debate Amid Rate-Cutting Campaign

Economists at the European Central Bank (ECB) have suggested that the neutral rate of interest, which could guide the trajectory of future reductions in borrowing costs, lies between 1.75% and 2.25%. The researchers, however, emphasized the pitfalls of over-relying on the neutral rate, a theoretical benchmark thought to neither stimulate nor restrict economic activity. They underlined the necessity of comprehensive data analysis when determining monetary policy, despite the neutral rate providing useful context for communication and decision-making.

The paper, forming part of a broader discussion on the ECB's rate-cutting campaign, comes after a series of five interest rate reductions amid falling inflation, now approaching the target of 2%. ECB President Christine Lagarde has noted that the paper will influence future policy stances, though it has also garnered skepticism from some council members. Chief Economist Philip Lane highlighted that the neutral rate's relevance diminishes as borrowing costs approach it, citing nine factors to evaluate how restrictive the ECB's policy is.
