Indian Rupee Faces Continued Depreciation Amid Potential RBI Rate Cuts

The Indian rupee is set for further depreciation against the US dollar as economic indicators suggest a potential interest-rate cut by the Reserve Bank of India (RBI) under its new governance. According to Bloomberg, economists foresee the central bank reducing the repurchase rate by 25 basis points, marking the first such move since the onset of the pandemic. This action is likely to exert additional downward pressure on the currency, which has already recorded significant lows in previous months.

IndexBox data reinforces the bleak outlook for the rupee, outlining that the currency might weaken to 88.70 per dollar by the year's end. Emkay Global Financial Services Ltd. further anticipates a more than 3% decline from the current levels, potentially reaching 89.50 by December. The rupee has emerged as Asia's second worst-performing currency this year, trailing closely behind its regional peers.

Since the appointment of Sanjay Malhotra as governor last December, the rupee has depreciated by over 2%, reflecting a strategic shift towards a more hands-off approach in currency management by the RBI. This marks a departure from the previous administration's focused interventions to maintain currency stability, a strategy that built up substantial foreign reserves of over $700 billion to mitigate fluctuations.

The continued overvaluation of the rupee, combined with muted capital inflows and a record high in its real-effective exchange rate in November, further accentuates the potential for ongoing depreciation. Foreign investors have withdrawn over $8 billion from Indian equities in January alone, reflecting mounting concerns over economic growth and lackluster corporate earnings.

Market analysts are predicting additional interest-rate cuts throughout the year as the government has lowered its fiscal deficit target, providing the RBI more room to adopt a dovish stance. Such policy shifts, while aimed at bolstering economic growth, might further weaken the rupee in an environment of global uncertainty and diminishing interest in emerging markets.

Forex strategist Dhiraj Nim of ANZ suggests that allowing the rupee to depreciate further could be seen favorably, especially amidst overarching dollar strength. With bonds rallying and swaps already pricing in rate cuts for this week and April, the rupee's trajectory appears pinned towards gradual weakening.
