Indonesia Makes Surprising Interest Rate Cut Amid Economic Challenges

In an unexpected move, Indonesia has slashed its key interest rate, the first monetary policy adjustment of the year, in an effort to stimulate economic growth despite recent currency volatility. Bloomberg reports that Bank Indonesia lowered the benchmark BI-Rate by 25 basis points to 5.75% on Wednesday, defying the predictions of all 38 economists surveyed, who had anticipated maintaining the rate at 6%.

This decision comes after the rupiah weakened past the critical 16,000-to-the-dollar mark, dropping nearly 2% against the dollar in the past month, even with several interventions by the central bank. Despite the intention voiced in December to maintain currency stability amid uncertainties posed by the new US administration, Federal Reserve policies, and geopolitical tensions, Bank Indonesia appears now to prioritize economic growth, aligning with President Prabowo Subianto's efforts to boost growth rates to 8%, sharply higher than the decade's 5% average.

Bank Indonesia also revised its GDP growth forecasts for Indonesia for 2024 and 2025, meanwhile slightly increasing its global growth projection for this year as shared by Governor Perry Warjiyo during the announcement. Authorities remain confident that the rupiah will stabilize in tune with BI's strategies, while inflation is projected to stay within their target range.

Notably, on New Year's Eve, the Indonesian government introduced a scaled-back hike in the value-added tax rate for this year alongside a new stimulus package aimed at invigorating domestic demand. Nonetheless, the pressure on the rupiah had led to widespread expectations that the central bank would retain the current rate, considering last year's inflation rate was at the lower end of BI's 1.5%-3.5% target.

To control potential rupiah volatility, Bank Indonesia may need to increasingly depend on market interventions and leverage high-yielding SRBI rupiah securities to attract foreign investments. The country's foreign exchange reserves hit a new record last month with average yields on SRBI surpassing 7% at the latest auction.
