Japanese Investors Eye Positive Returns as Yen-Hedged US Treasury Yields Rise Above Zero

Currency-hedged Treasury yields for Japanese investors have turned positive for the first time in over two years, marking a significant development in international finance dynamics. According to Bloomberg, yen-hedged 10-year US Treasury notes are yielding 0.28%, a noteworthy increase considering they had been in negative territory since September 2022. This shift follows the Federal Reserve's recent interest rate cuts, making US bonds more attractive to Japanese investors.

Hedge costs, mainly determined by short-term interest rate disparities between economies, have decreased by about 170 basis points from their peak in October 2023. While some local investors still find these yields comparatively low—roughly a quarter of what Japanese 10-year notes can offer—there is growing interest among Japanese money managers in US bonds, particularly without using currency hedges. This interest is driven by potential foreign-exchange gains as US yields rise above 4%.

The latest Ministry of Finance data compiled by Bloomberg indicates that net purchases of US bonds by Japanese investors reached Y=15.1 trillion ($96 billion) in the first ten months of this year, following a record Y=20 trillion in the same period last year. Despite the Bank of Japan's decision to tighten policy twice this year, the yen weakened around 7% against the dollar from January to October, revealing continued vulnerability to currency fluctuations.

Looking forward, experts like Keisuke Tsuruta, a senior fixed income strategist at Mitsubishi UFJ Morgan Stanley Securities Co., anticipate that the Bank of Japan will likely proceed with caution regarding further interest rate increases. Thus, investors may not see a significant reduction in currency hedging costs from the Japanese side in the near future, despite the positive trend in hedged yields.
