Mexico's Inflation Eases, Supporting Interest Rate Cuts

In a move aligning with current economic trends, Mexico's inflation has decelerated more than anticipated in January, according to Bloomberg, lending credibility to the central bank's recent decision to lower its benchmark interest rate by half a point. The latest official data reveals that consumer prices rose by 3.59% year-over-year, notably lower than the projected 3.63% by economists.

This decline in inflation marks the lowest rate since January 2021, providing justification for Banxico's move to reduce the key interest rate to 9.50% amid slowing inflation and economic growth. With tariffs on Mexico now delayed until March, the bank signaled potential further cuts of similar magnitude.

Key drivers of this inflationary ease included declines in prices of fruits and vegetables, which fell by 4.69% over the month. In contrast, beverages, tobacco, and certain food items saw a 0.76% increase, while energy prices edged up by 0.93%. Overall, consumer prices incremented by 0.29%, with core inflation—which is closely monitored by Banxico—at 0.41%.

Marco Oviedo, senior strategist at XP Investimentos, suggests that Banxico might continue with half-point cuts in upcoming months, potentially reaching a borrowing cost of 7.5%. Despite inflation targets being closely aligned with Banxico's goal of 3%, risks remain, particularly as future changes under the new US administration loom. The full impact on the economy, including potential investment downturns, remains to be seen.
