US Banks Grapple with Slumping Office Property Values

The decline in office property values is creating ripples across the US banking sector, with smaller lenders notably increasing their use of loan modifications within their commercial real estate portfolios. According to a Bloomberg report, the typical bank with less than $100 billion in assets modified 0.32% of its CRE loans during the first nine months of the year, a significant rise from about 0.1% in the first half of 2024.

Comparatively, medium-sized banks modified 1.93% of their loans, while the largest banks modified 0.79%, highlighting a disparity in the approach to the downturn. This surge in modifications underscores growing distress within the CRE credit space, as numerous loans approach refinancing deadlines, prompting landlords in financial difficulties to seek short-term extensions.

Regional banks are especially vulnerable due to historically lower down payments compared to larger banks, thus offering a smaller buffer against financial losses amid declining property values. Office and apartment complex valuations have dropped by at least 20% since their peak, raising concerns about future losses and contributing to a 17% gain this year in stock prices for smaller banks, compared to approximately 30% for the KBW Nasdaq Global Bank Index.

With around $500 billion in CRE mortgages set to mature over the next year, Florida Atlantic University's finance professor Rebel Cole predicts many will default, potentially triggering "fire sales" that could further devalue commercial real estate properties. Additionally, the reductions in interest rates by the Federal Reserve have not translated to lower long-term borrowing costs, complicating refinancing efforts for landlords relying on rental income to cover debts.

"There's starting to be some capitulation," stated Robin Potts, CIO at Canyon Partners LLC. Borrowers unable to make payments may face the end of temporary extensions, further tightening the market.
